Eight times per year, the Federal Open Market Committee, or FOMC, meets and sets a so-called Federal Funds Rate, or Fed Funds Rate.

To understand how it works, please note that 1.

Commercial banks are required to keep a certain percentage of their deposits as reserves at the Central Bank of the US, the Federal Reserve.

2. Anything which exceeds that minimum can be lent to banks which need additional funding,

And the federal funds rate is the interest rate at which the Federal Reserve thinks this should be done.

3. While the Federal Reserve cannot force commercial banks to lend to each other at the federal funds rate

and the actual rate ends up being negotiated between the banks themselves, let's just say it sets a target

and has various tools at its disposal to make interest rates move toward the target in question.

4. The weighted average calculated across all such bank-to-bank transactions is called the effective federal funds rate.

5. If, for example, they cannot borrow from one another for various reasons,

banks can borrow directly from the Federal Reserve on a very short-term basis at the so-called discount rate it sets, but more on that in another video.
